Where ARPU is average revenue per user per month, gross margin is revenue minus cost of delivery as a percentage, and monthly churn rate is the percentage of customers who cancel each month.

Example: A SaaS company with $200 monthly ARPU, 80 percent gross margin, and 3 percent monthly churn has an LTV of $200 multiplied by 0.80 divided by 0.03, which equals $5,333.

This formula assumes constant churn and constant ARPU, which is a simplification. In reality, churn is typically highest in the first 90 days and declines as customers mature.   • Cohort-based LTV. Instead of using blended averages, calculate LTV for each customer cohort (grouped by signup month). Track each cohort's cumulative revenue over time and project forward based on observed decay curves.
  • Include expansion revenue. If existing customers tend to increase their spend over time, the simple formula underestimates LTV. Calculate net revenue retention (NRR) — the percentage of revenue retained from existing customers including upsells and contractions. If your NRR is above 100 percent, your LTV is significantly higher than the basic formula suggests. Companies with 120 percent NRR effectively have negative churn on a revenue basis.
  • Apply a discount rate. A dollar received 3 years from now is worth less than a dollar today. The challenge with non-subscription LTV is that customer lifespan is harder to define and measure. There is no cancellation event — customers simply stop buying. What Is a Good LTV to CAC Ratio: Benchmarks by Stage and Industry

The most sophisticated approach to LTV to CAC analysis is cohort-based. Instead of looking at blended averages, track each customer cohort (grouped by acquisition month or quarter) separately. This reveals whether your unit economics are improving, degrading, or holding steady over time.

A basic cohort analysis tracks cumulative revenue per customer by month since acquisition. Month 0 is the first purchase or subscription payment. Month 1 is the revenue from that cohort in their second month. And so on. Plotting these curves for each cohort reveals your true retention curve and allows you to project LTV with much greater accuracy than a single churn rate assumption.
