Why the LTV Calculation Error Persists in Real Models

The canonical SaaS LTV formula is ARPA × Gross Margin / Churn. The error happens when teams drop the gross margin term entirely and use ARPA / Churn — effectively treating gross margin as 100%. By default, many people calculate customer lifetime value not with gross profit but with revenue. The result feels reasonable because the number is bigger and easier to compute, but it confuses top-line revenue with the dollars actually available to pay back CAC.

Andreessen Horowitz has been explicit about this for over a decade. In their canonical "16 Startup Metrics" post, a16z defines LTV as contribution margin from customer multiplied by the average lifespan of customer, and warns that LTV as it contributes to margin matters because a revenue or gross margin LTV suggests a higher upper limit on what you can spend on customer acquisition, and contribution margin LTV to CAC ratio is a good measure to determine CAC payback and manage your advertising and marketing spend accordingly. In a follow-up 2023 piece, a16z's growth team clarified that for the sake of LTV they consider gross profit as a proxy for contribution profit from a customer over time and CAC as the total sales and marketing spend that goes into acquiring that customer.

The distinction matters because three different "LTV" numbers float around the same conversation:

  • Revenue LTV: ARPA / Churn. Always the largest. Almost always wrong for decision-making.
  • Gross Margin LTV: ARPA × GM% / Churn. The David Skok / ChartMogul standard.
  • Contribution Margin LTV: (ARPA – all variable costs incl. support, retention, payment processing) / Churn. The a16z standard and the one investors stress-test in diligence.

Takeaway: Before your next forecast, label which LTV your spreadsheet model is computing. If the cell formula doesn't multiply by a margin %, you're carrying a revenue LTV — and any LTV/CAC ratio downstream is overstated.

The Math: How Much Does Gross Revenue Inflate Your LTV/CAC?

Run the numbers on a hypothetical SaaS business charging $99/month with 4% monthly churn and $1,500 CAC. At a gross margin of 80%, with monthly churn of 4%, average customer lifespan is 25 months and LTV computes to $99 × 0.80 × 25 = $1,980. If CAC is $1,500 and LTV is $1,980, the LTV:CAC ratio is just 1.3:1 — well below the 3:1 target.

Now drop the gross margin term. Revenue LTV = $99 × 25 = $2,475. Ratio = 2,475 / 1,500 = 1.65:1. A 27% inflation. Run the same exercise on a services business with 60% gross margin and the gap explodes:

  • Revenue LTV: $99 × 25 = $2,475 → 1.65x ratio
  • Gross margin LTV: $99 × 0.60 × 25 = $1,485 → 0.99x ratio

One number says you're profitable; the other says you lose money on every customer. SaaS companies typically run 75-85% gross margin while service businesses run 50-65%, and at 60% gross margin, $1 of LTV throws off $0.60 of contribution. A 3:1 LTV:CAC at SaaS margins delivers $2.40 of contribution per $1 of CAC, while the same 3:1 ratio at service margins delivers $1.80, so to hit equivalent contribution per acquisition dollar, services need roughly 4:1 — not 3:1.

For e-commerce and DTC, the distortion is worse. Casper is the cleanest public example. Only 16% of customers returned to make repeat purchases, and despite high acquisition costs, the short customer lifetime value and limited recurring revenue made Casper's LTV/CAC ratio unsustainable — contributing to a valuation cut to $575 million, an IPO debut at $12 per share (down from an expected $17-19), and an acquisition by Durational Capital for $286 million two years later. The pre-IPO narrative leaned on revenue-style customer value math. The post-IPO market priced contribution margin reality.

Takeaway: Multiply your current LTV/CAC ratio by your gross margin %. That's your real ratio. If you're at "5x" with 60% gross margin, you're actually at 3x. If you're at "3x" with 40% contribution margin, you're at 1.2x and you need to stop spending.

What Belongs in Contribution Margin (and What Most Teams Forget)

Gross margin is COGS-based. Contribution margin goes further: it strips every variable cost tied to serving and keeping that customer. David Skok's framework, which has been the operator standard since 2010, makes this explicit. The costs of Account Managers, plus any extra salespeople needed to generate expansion revenue, should be moved into the LTV side of the equation as a true Cost of Retention and Expansion (CORE) and treated similarly to COGS when computing the Gross Margin for that recurring revenue. When computing Gross Margin %, don't forget to include both COGS and CORE.

For a SaaS business, the contribution margin stack typically includes:

  1. Hosting and infrastructure (AWS, GCP, Snowflake compute, CDN)
  2. Third-party API costs (Twilio, Stripe processing, OpenAI tokens for AI features)
  3. Customer support payroll (allocated per customer)
  4. Customer success / account management for the retention motion
  5. Implementation and onboarding costs beyond the first 90 days
  6. Free-tier and credit costs tied to converted accounts

For DTC and e-commerce, add COGS, fulfillment, returns, payment processing (2.9% + $0.30 on Stripe), and post-purchase support. For marketplaces, deduct provider payouts from GMV first — GMV does not equal revenue; GMV is the total sales dollar volume of merchandise transacting through the marketplace in a specific period.

The investor "sniff test" is brutal on this. Diligence checks whether CAC reconciles to the P&L or ignores big chunks of sales and marketing cost, whether churn and retention assumptions match cohort behaviour, and whether gross margin reflects real COGS (hosting, support, implementation), not a hope. LTV errors are usually more subtle, and that's why they blow up in diligence — the biggest one is using revenue instead of gross margin. Revenue is vanity for LTV. Gross profit pays back CAC.

Takeaway: Build a single "contribution margin per customer per month" cell in your spreadsheet model that ties directly to your P&L COGS line plus an allocated CSM/support line. If you can't reconcile it to GAAP financials, an investor will catch it.

Step-by-Step: Rebuilding Your LTV/CAC From Contribution Margin

Here's the rebuild sequence we use in audit-grade financial models. Run this once per quarter, by segment and by cohort vintage.

  1. Pull 12 months of P&L COGS. Include hosting, third-party APIs, payment processing, and direct support payroll. Divide by revenue for the same period. That's your true gross margin %.
  2. Add the CORE layer. Total CSM and account management payroll ÷ total customers = monthly CORE per customer. Subtract from ARPA before computing margin.
  3. Compute contribution margin per customer per month. ARPA – variable COGS per customer – CORE per customer.
  4. Calculate average customer lifespan. 1 / monthly customer churn rate. Use the trailing 12-month churn, not your best quarter.
  5. Compute contribution margin LTV. Step 3 × Step 4. Average lifespan = 1 ÷ churn rate. Example: Revenue = $100/month, variable costs = $40/month, churn = 5% → lifespan = 20 months, contribution margin = $60, LTV = $60 × 20 = $1,200.
  6. Apply a discount rate. You pay CAC today but collect LTV across four to five years. At a 10% discount rate, a dollar of year-four revenue is worth about 68 cents today. Most LTV:CAC spreadsheets don't discount — they sum nominal contribution. A nominal 3:1 on a five-year tail often computes to closer to 2:1 in real terms.
  7. Build fully-loaded CAC. All paid media + sales payroll + sales tools + SDR/BDR comp + allocated marketing payroll ÷ new customers acquired. Excluding sales costs understates true CAC by 40-60%.
  8. Compute paid CAC separately. Most finance teams report one CAC — the blended number that mixes paid, organic, referral, and brand. Paid-only CAC is typically three to five times the blended figure. The marginal dollar you're about to spend buys paid traffic, not organic. A blended 3:1 can mean a marginal 1.2:1, and the marginal ratio is the one that matters when you're deciding whether to add $500k to Meta next quarter.
  9. Segment by cohort. Enterprise vs. mid-market vs. SMB. Calculate the ratio by customer segment, by acquisition channel, and by cohort vintage. A blended company-wide ratio hides the variance that matters most for planning decisions — your enterprise segment may operate at 5:1 while your SMB segment operates at 1.2:1.
  10. Cross-check with payback period. CAC / (monthly contribution margin). Target under 12 months.

Takeaway: The output of this sequence is three numbers your board needs: blended contribution-margin LTV/CAC, paid-channel contribution-margin LTV/CAC, and CAC payback in months. Without all three, you're flying blind.

Benchmarks: What "Good" Looks Like Once You're Using the Right Number

Once you've stripped the inflation out, the benchmarks shift. The classic 3:1 rule still holds, but it assumes you're already on contribution margin LTV. According to David Skok, for a sustainable software company your LTV should be at least 3 times your COCA, and for a product/service company your LTV should be at least 5 times your COCA.

  • B2B SaaS (Series A+): 3:1 minimum on contribution margin, with CAC payback under 12 months
  • Enterprise SaaS: 12-18 months CAC payback is typical for long sales cycles
  • Top-quartile cloud: According to Bessemer Venture Partners' 2026 State of the Cloud, top-quartile SaaS companies maintain LTV:CAC ratios of 4:1 to 6:1 with CAC payback under 12 months
  • Services businesses: 4:1 minimum (compensating for the lower contribution margin baseline)
  • E-commerce/DTC: 12-month payback on first order contribution margin, ratio expansion from repeat purchases

The cost of getting this wrong has gone up. SaaS Capital's 2025 data shows the median SaaS company spends $2.00 to acquire $1.00 of new ARR — a 14% increase from 2023. If your ratio is inflated because you used revenue instead of contribution margin, you'll over-spend on acquisition into a market where every CAC dollar has gotten harder to earn back. And the valuation impact is direct: consumer internet public companies with ~16% margins trade at ~1.5x forward gross profit, companies with 33% long-term margins trade for ~5.3x, and companies with 46% margins trade for ~8.4x — so for a given amount of gross profit dollars, a 3x LTV:CAC business is worth more than 3 times a 2x LTV:CAC business.

Takeaway: If your contribution-margin LTV/CAC is below 3x, the answer isn't to spend more. It's to fix retention, raise prices on a cohort basis, or kill the channels where paid CAC exceeds contribution-margin LTV. Growth on broken unit economics is just expensive proof that the model doesn't work.

Operationalizing This in a Template You Can Actually Use

The reason this error survives is operational, not conceptual. Founders know contribution margin is the right input. They just don't have a clean spreadsheet model that ties contribution margin back to the P&L, segments by cohort, and outputs both blended and paid-channel ratios with a discount rate applied. So they default to revenue divided by churn because it's the formula that fits in one Excel cell.

A proper LTV/CAC Excel template should include, at minimum:

  • P&L roll-up tab that calculates GM% directly from COGS line items (hosting, support payroll, payment processing)
  • CORE adjustment tab for account management and retention costs
  • Cohort retention curve at months 3, 6, 12, 18, and 24
  • Channel-level CAC computation (paid vs. organic vs. referral)
  • Three side-by-side LTV outputs: revenue LTV, gross margin LTV, contribution margin LTV — so you can see the inflation factor explicitly
  • Discount rate input (default 10-20% per Skok's guidance)
  • Payback period calculator in months
  • Sensitivity table on churn, ARPA, and gross margin

If you're building this from scratch every quarter, you're losing days of analyst time and shipping inconsistent numbers across board decks, investor updates, and the operating plan. A ready-made unit economics template — the kind that ties LTV directly to P&L line items and forces you to label which margin you're using — is the cheapest insurance against the single most common diligence-killing error in SaaS, services, and DTC fundraising.

Pull your last board deck. Find the LTV/CAC number. If the underlying formula doesn't explicitly multiply by a contribution margin %, you have homework before the next board meeting. The good news: it's a 30-minute fix in a properly-built spreadsheet model, and it's the difference between a credible growth plan and one that quietly compounds capital-burn until the next round.
