The Margin Illusion: Why Top-Line Revenue Misleads E-Commerce Founders

Revenue is vanity. Contribution margin is sanity. Most e-commerce founders can tell you their top-line revenue to the penny, but ask them what it actually costs to acquire, fulfill, and retain a customer — and you get silence or hand-waving. This is how brands scale to $5M in revenue and still lose money on every order.

True unit economics strip away the vanity metrics and answer the only question that matters: does each customer transaction create value after accounting for all variable costs? If the answer is no, more volume just means more losses. If the answer is yes, you have a business worth scaling.

This guide breaks down every component of e-commerce unit economics, walks through a complete worked example, and provides the benchmarks you need to evaluate whether your margins are healthy, mediocre, or quietly killing your business.

The Full COGS Breakdown: Everything That Eats Your Margin

Most e-commerce operators calculate COGS as the price they pay their manufacturer. That captures maybe 60 percent of the actual cost of delivering a product to a customer. Here is the complete picture.

Product Cost (Landed Cost)

This is the all-in cost of getting your product to your warehouse, not just the factory price. Landed cost includes the manufacturing or wholesale cost, freight and shipping from the factory to your warehouse (ocean, air, or ground), customs duties and tariffs (which can range from 0 to 25 percent depending on the product category and country of origin), insurance during transit, and any inspection or quality control fees.

For a product with a $10 factory cost, the landed cost is often $12 to $14 once you account for freight, duties, and handling. Ignoring these costs understates your true COGS by 20 to 40 percent.

Packaging and Inserts

Every box, poly mailer, tissue paper, sticker, thank-you card, and branded insert has a cost. For premium DTC brands, packaging can run $2 to $5 per order. Even basic packaging (poly mailer plus shipping label) costs $0.50 to $1.00. Do not forget branded tape, void fill material, and any promotional inserts or samples included in the shipment.

Fulfillment and Shipping

This is often the most underestimated cost center. Fulfillment includes pick and pack labor (whether in-house or through a 3PL), outbound shipping (the label cost to get the package to the customer), and shipping supplies beyond the branded packaging. If you use a 3PL like ShipBob, Deliverr, or a regional fulfillment center, you are typically paying $3 to $5 for pick and pack plus the carrier rate for shipping. For a standard package shipping ground within the continental US, expect $5 to $10 depending on weight and dimensions. Total fulfillment cost per order for a typical DTC brand runs $8 to $15.

Payment Processing

Stripe, Shopify Payments, and PayPal all charge approximately 2.9 percent plus $0.30 per transaction. On a $50 AOV, that is $1.75. On a $100 AOV, it is $3.20. This fee applies to the full order total including shipping charges and tax collected, so the effective rate on your product revenue is actually higher than the stated percentage.

Returns and Exchanges

Returns are the silent margin killer in e-commerce. The average return rate for online apparel is 20 to 30 percent. Even for non-apparel categories, expect 5 to 15 percent. The cost of a return includes the return shipping label (if you offer free returns), processing labor to receive and inspect the returned item, restocking costs, and the write-off for items that cannot be resold (damaged, worn, missing tags). A good rule of thumb: the fully loaded cost of processing a return is 30 to 65 percent of the original order value. If your return rate is 20 percent and each return costs 50 percent of the order value, your effective return cost per order is 10 percent of revenue.

Contribution Margin: The Number That Actually Matters

Contribution margin is what remains after you subtract all variable costs from revenue. It is the money available to cover fixed costs (rent, salaries, software) and generate profit.

Some operators separate contribution margin into two levels. CM1 excludes customer acquisition cost and measures the profitability of each order assuming the customer already exists. CM2 includes CAC and measures the true profitability of acquiring and serving that customer. Both are useful. CM1 tells you if your operations are efficient. CM2 tells you if your growth engine is sustainable.

Healthy Benchmarks

For DTC e-commerce, here are the contribution margin benchmarks that indicate a healthy business.

  • CM1 (excluding CAC): 50 percent or above is strong. 40 to 50 percent is acceptable. Below 40 percent means your operational costs are too high relative to your pricing, and you need to either raise prices, reduce COGS, or cut fulfillment costs before spending another dollar on marketing.
  • CM2 (including CAC): 20 percent or above is strong for a growth-stage brand. 10 to 20 percent is acceptable if you are investing in growth. Below 10 percent means you are likely unprofitable on a fully loaded basis and are subsidizing growth with investor capital.

Customer Acquisition Cost: The Channel-by-Channel Reality

CAC is not a single number. It varies dramatically by channel, and blending them together hides the real story.

Calculating CAC by Channel

For each acquisition channel, divide total spend (ad spend plus agency fees plus creative costs plus software tools) by the number of new customers acquired through that channel. Here are typical ranges for DTC e-commerce in 2025.

  • Meta (Facebook and Instagram): $25 to $60 per new customer for most categories. Higher for premium products, lower for impulse-buy items under $30.
  • Google (Search and Shopping): $15 to $45 per new customer. Tends to convert higher-intent traffic, so CAC is often lower than social, but the volume ceiling is also lower.
  • TikTok: $10 to $40 per new customer, though this varies wildly based on creative quality and whether you get organic amplification from paid content.
  • Email and SMS (for reactivation): $2 to $8 per customer, which is why retention marketing is so critical for unit economics.
  • Organic and referral: Effectively $0 in direct cost, though there are indirect costs (content creation, SEO, referral program incentives).

The blended CAC across all channels is useful for high-level tracking, but channel-specific CAC is what you actually manage. A brand with a $30 blended CAC might be paying $50 on Meta and $10 on Google. Scaling Meta spend will increase the blend; scaling Google will decrease it.

LTV: The DTC Calculation That Changes Everything

Customer lifetime value in DTC is fundamentally different from SaaS because there is no recurring subscription. LTV depends on repeat purchase behavior, which varies dramatically by category and brand strength.

The DTC LTV Formula

For a DTC brand with a $60 AOV, 2.5 purchases per year, a 3-year customer lifespan, and 65 percent gross margin, the LTV is $60 multiplied by 2.5 multiplied by 3 multiplied by 0.65, which equals $292.50.

The LTV to CAC Ratio

The gold standard benchmark is a 3:1 LTV to CAC ratio. For the example above, a $292.50 LTV supports a CAC of up to $97.50 while maintaining a 3:1 ratio. If your blended CAC is $40, you are in excellent shape. If it is $90, you are right at the edge. If it is $120, you are losing money on customer acquisition.

Important caveat: LTV is a lagging indicator. You do not collect $292.50 on Day 1. You collect one order worth $60, and the rest comes over 3 years — if your retention holds. This is why payback period matters as much as LTV to CAC ratio. If your CAC payback period is over 12 months, you need significant working capital to fund growth even with a healthy LTV to CAC ratio.

Worked Example: A DTC Skincare Brand

Let us walk through the complete unit economics for a hypothetical DTC skincare brand doing $2M in annual revenue.

Order-Level Economics

  • Average Order Value: $65.00
  • Product cost (landed): $13.00 (20 percent of AOV)

Customer-Level Economics

  • Blended CAC: $38.00
  • CM2 on first order: negative $2.94 (the brand loses money on the first transaction)
  • Annual purchase frequency: 2.8 orders
  • Second order CM1: $35.06 (no CAC on repeat purchases)
  • First-year customer value: $35.06 multiplied by 2.8 minus $38.00 equals $60.17
  • 3-year LTV (with 60 percent annual retention): $35.06 multiplied by (2.8 plus 1.68 plus 1.01) equals $192.43
  • LTV to CAC ratio: 5.1 to 1

This brand has strong unit economics despite losing money on the first order. The key driver is the 53.9 percent CM1 and the 2.8x annual purchase frequency. If purchase frequency dropped to 1.5, the LTV to CAC ratio would fall to 2.8 to 1 — still viable, but much less attractive.

Blended vs. Channel-Specific: Why the Distinction Matters

Blended metrics are useful for investor reporting and high-level health checks, but they are dangerous for decision-making. Here is why.

Imagine a brand with two acquisition channels. Meta delivers 70 percent of new customers at a $45 CAC. Google delivers 30 percent at a $20 CAC. The blended CAC is $37.50. Now, the brand increases Meta spend by 50 percent. Meta CAC rises to $55 due to diminishing returns, but it brings in more absolute customers. The new blended CAC is $43.50 — still under the $65 CM1 threshold, so it looks fine at the blended level. But every incremental Meta customer is being acquired at $55, generating only $10 of CM2 per first order. If those customers do not repeat, the brand is destroying value on the margin while the blended numbers still look healthy.

The lesson: always evaluate incremental CAC by channel, not blended averages. Scale the channels where incremental economics are strongest, and pull back where marginal returns are deteriorating.

Building Your Unit Economics Dashboard

Tracking unit economics is not a quarterly exercise. It is a weekly operating discipline. At minimum, you should be monitoring the following metrics weekly, with monthly deep dives into trends.

  • AOV — trending up or down? Influenced by mix shift or discounting?
  • CM1 per order — is operational efficiency improving or degrading?
  • CAC by channel — which channels are getting more or less efficient?
  • Blended CAC — directional trend for overall acquisition efficiency
  • New customer percentage — what share of orders come from new versus returning customers?
  • Repeat purchase rate at 30, 60, and 90 days — early indicator of LTV trajectory
  • Return rate — trending up may indicate product quality or sizing issues
